We discuss the role of the elasticity of substitution in the local determinacy properties of a steady state or a stationary balanced growth path in a general multisector economy with CES technologies. Our main results are the following: We give some sufficient conditions for the occurrence of local indeterminacy in exogenous and endogenous growth models. We show that local indeterminacy takes place even without a capital intensity reversal from the private to the social level if the productive factors are weakly substitutable. Moreover, we show that the conditions for local indeterminacy in exogenous growth models and in endogenous growth models may be qualitatively different.

This paper presents a two-country dynamic general equilibrium model with imperfect competition and nominal price rigidities in which productivity shocks coexist with markup shocks. After analyzing the features of the optimal cooperative solution, we show that this allocation can be implemented in a strategic context through inflation-targeting regimes. Under these regimes, each monetary authority minimizes a quadratic loss function that targets only domestic targets, namely, GDP inflation and the output gap.

We present a fairly standard general equilibrium model of endogenous growth with productive and nonproductive public goods and services. The former enhance private productivity and the latter private utility. We study Ramsey second-best optimal policy, where the latter is summarized by the paths of the income tax rate and the allocation of collected tax revenues between productivity-enhancing and utility-enhancing public expenditures. We show that the properties and macroeconomic implications of the second-best optimal policy (a) are different from the benchmark case of the social planner's first-best allocation and (b) depend crucially on whether public goods and services are subject to congestion.

It is well known that the performance of simple models of economic growth improves substantially through the introduction of subsistence consumption. How to compute subsistence needs, however, is a difficult and controversial issue. Here, I reconsider the linear (Ak) growth model with subsistence consumption and show that the evolution of savings rates and economic growth rates over time is independent of the size of subsistence needs. The model is thus more general and less subject to arbitrariness than might have been thought initially. Quantitatively, it is shown that, although there is no degree of freedom to manipulate transitional dynamics, the model approximates the historical evolution of savings rates and growth rates reasonably well.

Cross-country studies of economic growth have been hampered by the scarcity of reliable data on productivity at the industry level; see Bernard and Jones [American Economic Review, 91 (4) (2001), 1168–1169] and Rogerson [Journal of Political Economy, 116 (2) (2008), 235–259]. We bring together literature on industry prices, human capital, and capital assets to construct industry-level productivity measures that are well grounded in neoclassical production theory. These theory-based measures differ widely from the crude measures commonly used in the literature. We use these to confirm and strengthen the finding of Bernard and Jones [American Economic Review, 86 (5) (1996), 1216–1238] that for advanced OECD countries, patterns of convergence across sectors have differed since 1970: whereas productivity in market services converged, there is no convergence in manufacturing. More detailed analysis confirms that patterns of convergence are highly industry-specific. There is no dominant convergence trend in sectoral productivity growth across advanced countries.

This paper uses hedonic regression techniques to decompose the price of a house into land and structure components using real estate sales data for Tokyo. To get sensible results, a nonlinear regression model using data that covered multiple time periods was used. Collinearity between the amounts of land and structure in each residential property leads to inaccurate estimates for the land and structure value of a property. This collinearity problem was solved by using exogenous information on the rate of growth of construction costs in Tokyo in order to get useful constant-quality subindices for the price of land and structures separately.

The theme of this paper is that the simple concept of risk sensitivity raises ideas, shows associations, and forces clarification of issues that one would have thought quite unrelated.

“His views have had as much, if not more, impact on the way we think about monetary policy and many other important economic issues as those of any person in the last half of the twentieth century.” These words in praise of Milton Friedman are from economist and Federal Reserve Chair Alan Greenspan. They are spoken from a vantage point of experience and knowledge of what really matters for policy decisions in the real world. And they are no exaggeration. Many would say they do not go far enough.

It is a rare monetary policy conference today in which Milton Friedman's ideas do not come up. It is a rare paper in macroeconomics in which some economic, mathematical, or statistical idea cannot be traced to Milton Friedman's early work. It is a rare student of macroeconomics who has not been impressed by reading Milton Friedman's crystal-clear expositions. It is a rare democrat from a formerly communist country who was not inspired by Milton Friedman's defense of a market economy written in the heydays of central planning. And it is a rare day that some popular newspaper or magazine around the world does not mention Milton Friedman as the originator of a seminal idea or point of view.

Any one of his many contributions to macroeconomics (or rather to monetary theory, for he detests the term macroeconomics) would be an extraordinary achievement. Taken together they are daunting:

[bull ] natural rate theory;

[bull ] the case for floating exchange rates;

[bull ] money growth rules;

[bull ] the optimal quantity of money;

[bull ] the monetary history of the United States, especially the Fed in the Great Depression, not to mention contributions to mathematical statistics on rank-order tests, sequential sampling, and risk aversion, and a host of novel government reform proposals from the negative income tax, to school vouchers, to the flat-rate tax, to the legalization of drugs.

Milton Friedman is an economist's economist who laid out a specific methodology of positive economic research. Economic experts know that many current ideas and policies—from monetary policy rules to the earned-income tax credit—can be traced to his original proposals. He won the Nobel Prize in economics in 1976 for “his achievements in the field of consumption analysis, monetary history and theory and for his demonstration of the complexity of stabilization policy.” Preferring to stay away from formal policy-making jobs, he has been asked for his advice by presidents, prime ministers, and top economic officials for many years. It is in the nature of Milton Friedman's unequivocally stated views that many disagree with at least some of them, and he has engaged in heated debates since graduate school days at the University of Chicago. He is an awesome debater. He is also gracious and friendly.

Born in 1912, he grew up in Rahway, New Jersey, where he attended local public schools. He graduated from Rutgers University in the midst of the Great Depression in 1932. He then went to study economics at the University of Chicago, where he met fellow graduate student Rose Director whom he later married. For nearly 10 years after he left Chicago, he worked at government agencies and research institutes (with one year visiting at the University of Wisconsin and one year at the University of Minnesota) before taking a faculty position at the University of Chicago in 1946. He remained at Chicago until he retired in 1977 at the age of 65, and he then moved to the Hoover Institution at Stanford University.

I have always found Milton and Rose to be gregarious, energetic people, who genuinely enjoy interacting with others, and who enjoy life in all its dimensions, from walks near the Pacific Ocean to surfs on the World Wide Web. The day of this interview was no exception. It took place on May 2, 2000, in Milton's office in their San Francisco apartment. The interview lasted for two-and-a-half hours. A tape recorder and some economic charts were on the desk between us. Behind Milton was a floor-to-ceiling picture window with beautiful panoramic views of the San Francisco hills and skyline. Behind me were his bookcases stuffed with his books, papers, and mementos.

The interview began in a rather unplanned way. When we walked into his office Milton started talking enthusiastically about the charts that were on his desk. The charts—which he had recently prepared from data he had downloaded from the Internet—raised questions about some remarks that I had given at a conference several weeks before—which he had read about on the Internet.

As we began talking about the charts, I asked if I could turn on the tape recorder, since one of the topics for the interview was to be about how he formulated his ideas—and a conversation about the ideas he was formulating right then and there seemed like an excellent way to begin the interview. So I turned on the tape recorder, and the interview began. Soon we segued into the series of questions that I had planned in advance (but had not shown Milton in advance). We took one break for a very pleasant lunch and (unrecorded) conversation with his wife Rose before going back to “work.” After the interview, the tapes were transcribed and the transcript was edited by me and Milton. The questions and answers were rearranged slightly to fit into the following broad topic areas:

We present an endogenous growth model with two sectors: a real sector where the final good is produced, and a banking sector that intermediates between savers and firms. Banking concentration exerts two opposite effects on growth. On the one hand, it induces economies of specialization, which is beneficial to growth. On the other hand, it results in duplication of banks' investment in fixed capital, which is detrimental to growth. The trade-off between the two opposing effects is ambiguous and can vary along the process of economic development. Hence, there is a potential nonlinear and nonmonotonic relationship between concentration and growth. We test this implication, using cross-country data on income and industry growth. We find that banking concentration is negatively associated with per-capita income growth and industrial growth only in low-income countries. This suggests that reducing concentration is more likely to promote growth in low-income countries than in high-income ones.

This paper investigates the interactions between three key macroeconomic imbalances, namely current-account discrepancies (external imbalances), output gaps (internal imbalances), and exchange-rate misalignments. We estimate a panel VAR model for a sample of 22 industrialized countries over the period 1980–2011. Our findings show that macroeconomic imbalances strongly interact through a causal relationship. If current-account disequilibria threaten the stability of the global economy, their origin can be found in internal imbalances and exchange-rate misalignments: positive output-gap shocks as well as currency overvaluation deepen current-account deficits. In addition, although variations in external imbalances mainly result from exchange-rate misalignments in the euro area, they are mostly explained by output gaps for non-eurozone members.

The paper studies the nature of expectations formation rules for deterministic economic laws with an expectations feedback within the framework of dynamical systems theory. In such systems, the expectations formation rules, called predictors, have a dominant influence. The concept of a perfect predictor, which generates perfect-foresight orbits, is proposed and analyzed. Necessary and sufficient conditions are given for which local as well as global perfect foresight is possible. The concept is illustrated for the general linear model as well as for models of the cobweb type. For the standard overlapping generations model of economic growth, the existence of perfect predictions depends strongly on the savings behavior of the agents and on the technology.

There is common agreement on price inflation stabilization being one of the objectives of monetary policy. But, in an open economy, two alternative measures of inflation coexist: domestic inflation and consumer price inflation. Which of the two should be the target variable? Most of the new open economy macroeconomics (NOEM) literature suggests that the monetary authority should stabilize domestic inflation. This is in sharp contrast with the practice of many inflation-targeting central banks that are using consumer price index (CPI) inflation as target variable. The paper shows that the standard result in the NOEM literature is derived under the simplifying assumption of flexible wages. The inclusion of sticky wages in an otherwise standard small open economy model is shown to rationalize CPI inflation targeting. This conclusion is robust to changes in key parameters, including the trade elasticity.

A small macroeconomic model is constructed to study the transmission of the monetary policy conducted by the Deutsche Bundesbank (DBB) since the middle of the 1970s. For this purpose, quarterly, seasonally unadjusted data for the period from 1975 to 1998 are used; that is, the period until the introduction of the Euro is considered. A vector error correction model is constructed for the German monetary sector based on M3, GNP, an inflation rate, a long-term interest rate, and a short-term rate that represents the policy variable of the DBB. Moreover, import price inflation is included as an exogenous variable to capture foreign effects. This paper develops a search-theoretic model to study the interaction between banking and monetary policy and how this interaction affects allocation and welfare. Regarding how banking affects the welfare costs of inflation, we find that, with banking, inflation generates lower welfare costs. We also find that lowering inflation improves welfare not just by reducing consumption/production distortions, but also by avoiding financial intermediation costs. Therefore, understanding the nature of financial intermediation is critical for accurately assessing the welfare gain from lowering the inflation rate. Regarding how monetary policy affects the welfare effects of banking, we find that, when the inflation is low, banking is not active in channeling liquidity; when inflation is high, banking is active and improves welfare; and when inflation is moderate, banking is active but reduces welfare. Owing to general-equilibrium feedback, banking is supported in equilibrium even though welfare is higher without banking.

The capital intensity takes an important role in two-sector and multisector growth models. Surprisingly very few empirical studies have been conducted so far except by Kuga (1967). This fact implies that few people have ever tried to perform any empirical research to study whether the two-sector and multisector optimal growth models could explain the economic development properly based on the empirical data. Although we witnessed fairly active theoretical research on two-sector and multisector growth models in the 1990s and recent years, R. M. Solow has thrown doubt on the capital intensities [in Philippe Aghion and Steven Durlauf (eds.), Handbook of Economic Growth, Vol. 1A (2005, pp. 3–10)]. Our purpose is to measure the capital intensities of the consumption good and the investment good sectors mainly in the postwar Japanese economy, and also in other OECD countries. By so doing, we will demonstrate that the capital intensity does matter and our empirical evidence will strongly support the common assumption that the consumption goods sector is more capital-intensive than the capital goods sector.

Evidence suggests that durable goods and residential housing are more flexibly priced than nondurables and services. Using a standard sticky price general equilibrium model, Barsky, House, and Kimball [American Economic Review 97(3) (2007), 984–998] demonstrate that if durable goods are flexibly priced and nondurables are sticky, then a monetary contraction leads to an expansion in production in the durable sector. This is wildly at odds with the empirical evidence. This paper demonstrates that if three features are added to the model (sticky nominal wages, housing construction adjustment costs, and habit persistence in consumption), it delivers sectoral implications that are broadly consistent with the data.

This paper investigates the time delay in the transmission of oil price shocks using disaggregated manufacturing data on inventories and sales. VAR estimates indicate that industry-level inventories and sales respond faster to an oil price shock than aggregate gross domestic product, especially in industries that are energy-intensive. In response to an unexpected oil price increase, sales drop and inventories are accumulated. This leads to future reductions in production. We estimate a modified linear–quadratic inventory model to inquire whether the patterns observed in the VAR impulse responses are consistent with rational behavior by the firms. Estimation results suggest that three mechanisms play a role in the industry-level dynamics. First, oil prices act as a negative demand shock. Second, the shock catches manufacturers by surprise, resulting in higher-than-anticipated inventories. Third, because of their desire to smooth production, manufacturers deviate from the target level of inventories and spread the decline in production over various quarters; hence the delay in the response of aggregate output.

Macrodynamic models of small open economies are inevitably characterized by “knife-edge conditions,” meaning that certain parameters are constrained for a viable equilibrium to exist. This paper examines the macrodynamic structure of such an economy and considers the role played by various standard knife-edge conditions. The dynamic model presented is sufficiently general so as to provide a unifying framework within which alternative models can be embedded. We identify three important models as special cases of this generic structure: (i) The traditional stationary Ramsey model, (ii) the endogenous growth model, and (iii) the nonscale growth model. We consider three margins along which knife-edge conditions are imposed. These include (i) preference parameters, (ii) production and employment characteristics, and (iii) openness of international financial markets. These restrictions are shown to play key roles in determining the equilibrium dynamics, and how the economy responds to various shocks. The existence of trade-offs between these knife-edge conditions is discussed.

Inspired by the theoretically oriented dynamic analysis of moving average rules in the model of Chiarella, He, and Hommes (CHH) [Journal of Economic Dynamics and Control 30 (2006), 1729—1753], this paper conducts a dynamic analysis of a more realistic microstructure model of continuous double auctions in which the probability of heterogeneous agents trading is determined by the rules of either fundamentalists mean-reverting to the fundamental or chartists choosing moving average rules based on their relative performance. With such a realistic market microstructure, the model is able not only to obtain the results of the CHH model but also to characterize most of the stylized facts including volatility clustering, insignificant autocorrelations (ACs) of returns, and significant slowly decaying ACs of the absolute returns. The results seem to suggest that a comprehensive explanation of several statistical properties of returns is possible in a framework where both behavioral traits and realistic microstructure have a role.

We consider an economy with an incomplete securities market and heterogeneously informed investors. Each investor trades in the market to hedge the risk to his endowment and to speculate on future security payoffs using his private information. We examine the efficiency of the securities market in allocating risk and transmitting information under different market structures, as defined by the set of securities traded in the market. We show that the introduction of derivative securities can decrease the market's efficiency in revealing information on security payoffs, and increase the equity premium and price volatility in the market.
